In its 2008 rescue, GMAC (the finance arm of General Motors, later rebranded Ally Financial) received roughly $17 billion in US government support. The car maker's problem was not just unsold trucks. It was a finance company sitting inside the group, funding those trucks with borrowed money, holding billions in auto loans that were starting to sour. When you buy or short an automaker, you are buying two businesses stapled together: one bends metal, the other lends money. They behave nothing alike, and the finance side can sink the whole ship.

Two businesses, one ticker

A captive finance company is a lender owned by a manufacturer to finance its own products. The industrial segment earns a margin on each vehicle sold. The financial segment earns a net interest margin: the spread between what it pays to borrow and what it charges customers. These are different risk animals with different leverage.

Rule one of automotive due diligence: never analyze the consolidated group as a single entity. Pull the segment disclosures.

Why leverage looks wrong when you combine them

A healthy industrial manufacturer might run a debt-to-equity ratio (total borrowings divided by shareholder equity) around 1x or less. A finance company routinely runs 8x to 12x, because lending is inherently a leveraged spread business, like a bank.

Blend them and the consolidated ratio looks alarming for the factory and reassuringly low for the lender. Both signals are misleading.

Ford reports this cleanly. Its filings split "Company excluding Ford Credit" from "Ford Credit." Read them separately. The Ford Motor Company SEC filings show the two balance sheets side by side.

The three levers that hide risk

1. Loan-loss provisions

A loan-loss provision (also called provision for credit losses) is the expense a lender books each period to cover loans it expects will not be repaid. It feeds a balance-sheet reserve called the allowance for credit losses.

Here is the trick: provisions are a management estimate. If a captive lowers its provisioning assumptions, current profit rises immediately, even though the underlying loans have not improved.

Since 2020, US lenders follow CECL (Current Expected Credit Loss), a Financial Accounting Standards Board rule requiring them to reserve for lifetime expected losses up front. European players under IFRS 9 use a similar "expected credit loss" model. Both are estimates. Watch whether the reserve as a percentage of receivables is falling while delinquencies rise. That divergence is a red flag.

2. Delinquency and net charge-off rates

Delinquency rate: the share of loans past due (commonly 30+ or 60+ days).

Net charge-off (NCO) rate: loans written off as uncollectible, minus recoveries, annualized as a percentage of the portfolio.

These are the leading and lagging indicators of credit stress. Subprime auto borrowers (roughly a credit score below 620) default first and hardest.

As of early 2025, industry data from sources like Cox Automotive and the New York Fed showed US auto loan delinquencies at multi-year highs, with subprime 60+ day delinquencies estimated in the low double digits (percent). Treat any specific figure as an estimate tied to its reporting date, and always check the source period.

3. Securitized receivables (the off-balance-sheet lever)

This is where leverage disappears from plain sight.

Securitization: the lender bundles thousands of auto loans into a pool, sells that pool to a special purpose entity (SPE, a legal shell created only to hold the loans), and the SPE issues bonds backed by the loan payments. These bonds are auto ABS (asset-backed securities).

The captive gets cash today instead of waiting years for loan repayments. If accounting rules let the lender treat the sale as a true sale, the loans and the associated debt leave the balance sheet. The group looks less leveraged than it economically is.

Post-2008 rules (US GAAP consolidation rules and IFRS 10) forced most of these SPEs back onto balance sheets when the sponsor retains control or risk. But retained interests, servicing rights, and credit enhancements still muddy the picture. Always find the disclosure on managed receivables (loans the captive services, on and off balance sheet) versus owned receivables. The gap is your off-balance-sheet exposure.

A worked example

Assume a captive lender (illustrative, not a real company):

  • Retail loan receivables (owned): $80 billion
  • Securitized receivables serviced but sold: $20 billion
  • Managed portfolio: $100 billion
  • Reported equity: $10 billion
  • Allowance for credit losses: $2.4 billion

On-balance-sheet leverage (owned receivables / equity):

$80B / $10B = 8x

Economic leverage (managed receivables / equity):

$100B / $10B = 10x

That 8x versus 10x gap is the hidden leverage. Now stress the losses.

Reserve coverage (allowance / owned receivables):

$2.4B / $80B = 3.0%

If NCOs run at 3.0%, the reserve is roughly adequate for owned loans. If a recession pushes NCOs to 5.0% on the full $100B managed book:

Expected losses = 5.0% x $100B = $5.0B

Reserve on hand = $2.4B

Shortfall = $2.6B

That $2.6 billion hits equity of $10 billion: a 26% capital erosion from one turn of the credit cycle. The industrial segment could be perfectly healthy while the finance arm burns a quarter of group equity.

Regulation and who watches

In the US, captive lenders that take deposits (like Ally) are supervised by the Federal Reserve and FDIC. Consumer auto lending broadly falls under the CFPB (Consumer Financial Protection Bureau), which polices lending practices and fair-lending rules. Auto ABS issuance sits under SEC disclosure rules, notably Regulation AB.

In Europe, large captive banks (Volkswagen Bank, BMW Bank) are supervised under the SSM (Single Supervisory Mechanism) led by the European Central Bank, and must hold regulatory capital under CRR/CRD (the EU's implementation of the Basel framework). Securitization is governed by the EU Securitisation Regulation, including risk-retention rules requiring the originator to keep "skin in the game" (typically 5%).

The practical takeaway: a captive structured as a regulated bank carries capital requirements and disclosure that a non-bank finance subsidiary may not. Know which structure you are looking at.

The due-diligence checklist

When you assess an automaker's finance arm, run these checks in order:

1. Segment the statements. Separate industrial from financial. Compute leverage for each.

2. Trace the reserve trend. Is the allowance-to-receivables ratio rising or falling relative to delinquencies? A falling reserve into a rising delinquency environment flatters current earnings.
