# Interest rate and duration mismatch: the hidden balance sheet risk
A life insurer sells a 20-year fixed annuity promising 4% a year. To fund it, its investment team buys a portfolio of corporate bonds with an average maturity of 8 years. On paper, both sides earn roughly the same yield today. But the insurer has just built a time bomb: when those bonds mature in year 8, it must reinvest the proceeds for another 12 years of promised payments, at whatever rates exist then. If rates have fallen, the insurer earns less than promised. This is a duration mismatch, and it is one of the most closely watched, least understood risks in the insurance sector.
Duration is a measure of how sensitive the price (or present value) of a cash flow stream is to changes in interest rates. It is expressed in years, but it is not simply "time to maturity." A bond's duration accounts for the timing and size of all its cash flows, discounted.
Rule of thumb: a portfolio with duration of 10 loses roughly 10% of its value if interest rates rise by 1 percentage point (100 basis points), and gains roughly 10% if rates fall by the same amount.
Duration mismatch happens when the duration of a company's assets differs meaningfully from the duration of its liabilities. For a life insurer with annuity or long-term guarantee books, liabilities can run 20, 30, even 40 years. Very few investable bonds run that long. This structural gap is built into the business model, not a mistake, but it has to be actively managed.

Surplus flips negative: €11.24 billion minus €11.5 billion ≈ -€0.26 billion. A falling-rate environment is the dangerous direction for this insurer, precisely because its liabilities are longer than its assets.
This is why the 2020 to 2021 near-zero rate environment in the US and eurozone was a genuine stress period for annuity writers, and why the 2022 to 2023 rate-hiking cycle actually helped rebuild many insurers' surplus positions, a counterintuitive but well-documented pattern.
In the United States: state insurance regulators, coordinated through the National Association of Insurance Commissioners (NAIC), require insurers to run cash flow testing and asset-liability management (ALM) analysis as part of statutory financial exams. The NAIC's Own Risk and Solvency Assessment (ORSA) requires large insurers to self-assess this risk annually.
In Europe: Solvency II requires insurers to calculate a Solvency Capital Requirement (SCR) that includes an explicit interest rate risk sub-module, essentially stress-testing the balance sheet against prescribed rate shocks (both up and down). EIOPA also publishes risk dashboards flagging sector-wide duration gap trends.
Credit rating agencies (Moody's, S&P Global, Fitch) explicitly assess ALM quality as part of insurer credit ratings, since a poorly matched book raises the probability of forced asset sales at bad prices.

3. Use of derivatives: many insurers hedge duration gaps with interest rate swaps or swaptions rather than only holding matching bonds. Check hedge ratios and counterparty concentration.
4. Product mix: guaranteed-rate products (traditional annuities, whole life with fixed guarantees) create far more duration risk than unit-linked or variable products where investment risk sits with the policyholder.
5. Illiquid asset use: some insurers extend asset duration using private credit, infrastructure debt, or commercial mortgages. These can help matching but introduce liquidity and valuation risk, a trade-off worth flagging, not a red flag on its own.
